Note 2-8

8 If corporate tax exists even in the perfect market, interest payments on loans can be counted as losses and deducted from taxable income to save overall costs. Therefore, an optimum debt ratio may be higher than in the absence of any corporate tax. If a borrower company is highly likely to go bankrupt, an optimum debt ratio may fall on a rise in a risk premium.
